It's really easy. I always use a free web server and just copy/paste the link and then click 'Img' from the options above this text box while highlighting the link. I'm not sure if this is 'hotlinking' or if there's a better way but it's pretty simple.

Umm, about the size - not sure. You could reduce it w/ Paint or another editing program before uploading or just copy the thumbnail view from the web server.

For this pic, I'm thinking the size is PERFECT!
